Venture Debt vs. Equity: Choose by Runway, Repayment Risk and Dilution

A venture-backed startup should choose equity when technical, market or timing uncertainty makes scheduled repayment dangerous. Venture debt is a credible option when downside runway can support the obligation and a defined amount of capital can reach a specific milestone before repayment or covenants restrict the company.

The decision is not simply dilution versus no dilution. It is permanent ownership dilution versus a contractual cash obligation that may also include warrants, fees, covenants and default remedies. A limited combination can work when equity funds the uncertain core plan and debt finances a bounded expenditure or measurable bridge.

Debt and equity transfer different risks

Equity financing exchanges an ownership interest for capital, while debt creates an amount owed on agreed terms. The SEC’s overview of startup securities defines stock as an ownership interest and debt as borrowed money generally repaid at an agreed maturity date, typically with interest.

Equity normally has no scheduled repayment obligation, but existing holders own a smaller percentage after new shares are issued. New investors may also receive voting, information and economic rights. Debt preserves more ownership at closing but introduces principal, interest and contractual deadlines.

  • Equity absorbs operating uncertainty: the company does not have to service the investment on a fixed repayment schedule.
  • Debt concentrates timing risk: the lender expects compliance even if product delivery, sales or the next funding round is delayed.
  • Equity can be costly in a major success: the issued shares continue participating in future value.
  • Debt can become dangerous before success: payments and enforcement rights matter while cash is still scarce.

This difference makes runway quality more important than a superficial comparison between an interest rate and an ownership percentage. A low-looking rate does not make a loan safe if amortization begins before the company can generate cash or raise additional capital.

Start with the milestone, not the financing product

Write down the specific milestone that the new capital must reach. It might be a technically defined product release, a regulatory decision, the installation of revenue-producing equipment or a repeatable sales threshold. “More runway” is not precise enough because it does not explain what should improve the company’s ability to repay, refinance or raise equity later.

Build three dated forecasts: the operating plan, a slower case and a severe but plausible case. Each should show beginning cash, monthly net burn, debt draws, fees, interest, principal payments and any minimum-liquidity requirement. Treat an undrawn facility as contingent until every draw condition has been checked.

Measure runway in two ways:

  • Operating runway is the time until unrestricted cash reaches zero under the forecast.
  • Covenant runway is the time until cash or another tested metric reaches a contractual threshold that could block draws or produce a default.

If covenant runway is shorter, it is the binding constraint. A startup may still have cash in the bank but lose flexibility after breaching minimum liquidity, missing a milestone or failing another condition.

When venture debt is a credible fit

Venture debt is generally a complement to institutional equity, not a substitute for proving the business model. It is most defensible when the company has recently completed or is completing an equity round, can support repayment under a slower forecast and has a narrow use for the additional capital.

Carta’s venture-debt overview says venture debt is often issued with an equity round and can take the form of a fixed loan or line of credit. It also explains that agreements may tie covenants to milestones or metrics and that term loans can include cash or paid-in-kind interest and warrants.

Debt may fit when several conditions are true:

  • The company can make payments without assuming that the next equity round closes on its preferred date.
  • The funded milestone is expected to improve revenue, financing readiness or valuation before repayment materially compresses runway.
  • Management understands the draw conditions and is not borrowing substantially more than the plan requires.
  • The downside forecast leaves enough liquidity to negotiate instead of forcing an emergency financing.
  • The board understands the lender’s remedies and the operating limits created by the documents.

For a capital-intensive technology company, debt may be suitable for equipment or another expenditure with identifiable productive value. It is harder to justify for an open-ended research program whose completion date, commercial result and follow-on capital requirement remain highly uncertain.

When equity is the safer instrument

Equity is usually safer when the company needs patient risk capital rather than a bridge between visible milestones. Pre-revenue businesses, startups with volatile collections, companies facing unresolved technical risk and teams expecting a long fundraising process should be cautious about adding fixed claims.

The University of California San Diego’s startup debt framework explains that principal and interest payments can restrict cash flow while preserving ownership, and that startup loans may include security interests, payment priority and financial or performance covenants. Ownership preservation is therefore only one side of the decision.

Equity investors may contribute expertise, recruiting support or commercial introductions, but founders should evaluate that value rather than assume it. Review board rights, protective provisions, liquidation preferences, pro rata rights and information requirements alongside the valuation. A higher valuation is not automatically the better proposal if other provisions materially change control or exit economics.

Compare total obligations, not headline prices

There is no universal cost for venture debt. Compare actual proposals with a monthly cash model because the nominal interest rate omits components that can affect both liquidity and ownership.

For debt, model:

  • Upfront, legal, administration, unused-line and final-payment fees.
  • Cash interest, paid-in-kind interest and exposure to a floating reference rate.
  • The interest-only period, amortization start date and maturity.
  • Warrant coverage, exercise price, adjustment provisions and fully diluted ownership impact.
  • Collateral, security interests, subordination and lender priority.
  • Minimum-cash, revenue, fundraising or milestone covenants.
  • Prepayment premiums, draw conditions, material-adverse-change language and default interest.

For equity, model the shares issued at closing, any employee option-pool expansion, conversion of outstanding instruments and dilution from investor rights. Run multiple future rounds and exit values through the cap table. The output should show each existing holder’s percentage and proceeds under the applicable preference terms, not merely the round’s advertised valuation.

Place two decision measures side by side: the debt proposal’s monthly cash outflow and covenant headroom, and the equity proposal’s fully diluted ownership under several future outcomes. Because these use different units, collapsing them into one supposedly exact percentage can conceal the assumptions that drive the result.

A scenario framework for debt, equity or both

Use one financing need across three versions of the forecast. The following figures are a purely illustrative example, not market terms: a startup needs $3 million and is comparing an equity sale, a term loan and a mixed structure.

In the equity version, suppose the company issues 15% of its post-financing ownership for $3 million. That implies a simplified $20 million post-money valuation. If the stake remained 15% at a hypothetical $100 million exit, it would represent $15 million before later dilution, preferences, taxes or transaction costs.

In the debt version, suppose a $3 million loan carries 12% annual cash interest, six interest-only months, straight-line principal repayment over the following 18 months and a warrant representing 1% on the assumed capitalization. Initial monthly interest would be $30,000; amortization would then add about $166,667 in monthly principal before declining interest, fees or other charges. The example shows why “1% dilution” cannot be evaluated without the repayment schedule.

In the mixed version, suppose equity covers the uncertain product and hiring plan while a smaller loan funds equipment with a defined deployment schedule. Model the instruments independently, then combine their cash and ownership effects. The mixed structure is preferable only if the smaller debt load preserves meaningful ownership without endangering the core plan.

  1. Calculate runway under all three structures in the operating and downside cases.
  2. Identify the earliest payment, covenant or draw condition that could limit action.
  3. Delay the next equity round in the model and test whether the company remains compliant.
  4. Run future financing and exit scenarios through the cap table, including warrants.
  5. Choose the structure whose downside the company can survive, not the one with the most attractive base-case outcome.

Term-sheet checklist before signing venture debt

Convert the lender’s documents into an operational checklist that finance, legal counsel and the board can monitor. Review the credit agreement, fee letter, warrant documents and security documents together because an attractive clause in one document can be offset by an obligation elsewhere.

  • Availability: commitment amount, draw window, tranches, conditions precedent and lender discretion.
  • Economics: reference rate, spread, rate floor, cash and paid-in-kind interest, fees, final payment and lender expenses.
  • Repayment: interest-only period, amortization, maturity, mandatory prepayment and prepayment premium.
  • Equity exposure: warrant coverage, exercise mechanics, capitalization definition, adjustments and acquisition treatment.
  • Covenants: minimum cash, revenue or performance requirements, reporting deadlines and testing frequency.
  • Security: collateral scope, intellectual-property provisions, deposit-account control, guarantees and creditor priority.
  • Default: cure periods, cross-defaults, material-adverse-change provisions, default interest and acceleration rights.
  • Future flexibility: permission for additional debt, acquisitions, asset sales, distributions, new bank accounts and changes to the business.

Ask counsel to explain what the lender can do after each default, not only what creates one. Ask the finance lead to demonstrate that every report and covenant calculation can be produced accurately before its deadline. If the company cannot monitor the agreement, it cannot manage the risk.

Make the decision with explicit red lines

Set approval rules before negotiation pressure narrows the discussion. Rejecting debt may be prudent if the downside case requires an uncommitted financing to make scheduled payments, a covenant is likely to be breached before the target milestone, or acceleration would leave the company unable to operate.

Choose equity when survival requires flexibility and the company cannot responsibly promise a repayment timetable. Choose venture debt when repayment capacity, draw access and covenant headroom remain credible under a slower case. Use both when equity supports uncertain growth and a deliberately limited facility finances a measurable bridge or productive asset.

Place every real proposal into the same monthly model and cap table, give the board the downside results and have qualified finance and legal advisers review the documents. Approve the structure only if it can reach the next value-creating milestone while preserving the company’s ability to respond when the plan changes.
