Record the acquisition date, original issuance date, number and class of shares, consideration, adjusted basis and supporting document.\u003C/p>\u003Cp>The distinction matters under the amended statute. The \u003Ca href=\"https://www.congress.gov/119/plaws/publ21/PLAW-119publ21.pdf\" target=\"_blank\" rel=\"nofollow noopener\">enacted Section 1202 amendments\u003C/a> provide that stock acquired on or before July 4, 2025 remains subject to the earlier exclusion schedule, generally requiring a holding period of more than five years, and the earlier per-issuer limit of the greater of $10 million or ten times adjusted basis; stock acquired after that date can receive a 50% exclusion after at least three years, 75% after at least four years and 100% after at least five years, with a base per-issuer limit of the greater of $15 million or ten times adjusted basis. Separately, the gross-asset ceiling is $50 million for stock issued on or before July 4, 2025 and a base $75 million for stock issued afterward, with the newer dollar amounts indexed for taxable years beginning after 2026.\u003C/p>\u003Cp>Keep stock acquired on July 4 in the earlier acquisition regime. Do not assign a lot to the newer rules merely because it is sold later, appears on a subsequently updated capitalization table or was covered by an agreement signed before the actual closing.\u003C/p>\u003Cp>For most direct purchases at original issuance, the acquisition and issuance dates coincide. They can diverge in gifts, inheritances, qualifying exchanges and other transactions involving special holding-period or transfer rules. If the dates differ, do not assume that every part of the new regime follows the later date; ask a tax professional to apply the statutory transfer and holding-period rules.\u003C/p>\u003Ch2>2. Confirm that the claimant and acquisition can qualify\u003C/h2>\u003Cp>The Section 1202 claimant must be a taxpayer other than a corporation. Individuals may qualify, while trusts, estates and owners receiving gain through pass-through entities require additional analysis of ownership periods, allocation rules and the character of the underlying stock.\u003C/p>\u003Cp>The stock generally must have been acquired at original issuance, directly or through an underwriter, for money, qualifying property or services supplied to the corporation. \u003Ca href=\"https://www.irs.gov/publications/p550\" target=\"_blank\" rel=\"nofollow noopener\">IRS Publication 550’s QSBS tests\u003C/a> separately address original issuance, C-corporation status, corporate gross assets, use of at least 80% of asset value in qualified active businesses and redemption restrictions.\u003C/p>\u003Cp>Founder stock and stock issued for services can potentially satisfy the issuance requirement. An option grant is not itself stock, however, so the exercise records normally matter when establishing the share acquisition and holding-period dates. For restricted property, preserve vesting terms and any Section 83(b) election, and have an adviser determine their effect rather than relying on the grant date.\u003C/p>\u003Cp>A purchase from a founder, employee or existing investor is generally a secondary purchase and ordinarily does not satisfy the buyer’s original-issuance test. Gifts, inheritances and certain exchanges can receive special treatment, but those exceptions should be documented and reviewed rather than treated as ordinary secondary purchases.\u003C/p>\u003Ch2>3. Verify the legal issuer and its tax status\u003C/h2>\u003Cp>The issuing entity must be an eligible domestic C corporation when the stock is issued and must remain a C corporation during substantially all of the shareholder’s holding period. A brand name, Delaware registration or company description cannot establish the federal tax classification.\u003C/p>\u003Cp>Match the issuer named in the purchase agreement, certificate or electronic ledger to the charter and federal tax returns. If an LLC or S corporation later converts to a C corporation, do not count the earlier membership or S-corporation holding period automatically. The conversion documents, resulting stock issuance, asset measurement and applicable holding-period rules require transaction-specific review.\u003C/p>\u003Cp>Collect the following corporate records:\u003C/p>\u003Cul>\u003Cli>Certificate of incorporation and amendments\u003C/li>\u003Cli>Federal returns or other records showing tax classification\u003C/li>\u003Cli>Board and stockholder approvals for the issuance\u003C/li>\u003Cli>Capitalization tables and stock ledgers around the closing\u003C/li>\u003Cli>Conversion, merger, recapitalization and exchange agreements\u003C/li>\u003C/ul>\u003Cp>Reorganizations and stock exchanges may preserve some attributes under specialized rules, but the legal form controls. Keep the complete transaction file rather than assuming that an old holding period either carries over or restarts.\u003C/p>\u003Ch2>4. Reconstruct gross assets around the issuance\u003C/h2>\u003Cp>The gross-asset test is a corporate tax measure, not the company’s announced financing valuation. Test the issuer’s aggregate gross assets immediately before and immediately after each issuance, including the cash or property received in that issuance. The records may also need to include predecessors and corporations in the relevant controlled group.\u003C/p>\u003Cp>Apply the ceiling associated with the stock’s issuance date, not automatically the shareholder’s later acquisition date. A company that grows beyond the applicable ceiling after a qualifying issuance does not necessarily invalidate that earlier lot, but its later issuances may fail the test.\u003C/p>\u003Cp>Request a dated calculation supported by balance sheets, general ledgers, bank statements, closing statements and tax-basis property schedules. Contributed property can be subject to special valuation treatment, so neither book assets nor a post-money valuation is a reliable substitute for a Section 1202 calculation.\u003C/p>\u003Cp>If the company cannot substantiate its pre- and post-issuance assets, mark the test unresolved. A shareholder’s estimate based on pitch materials is not equivalent to access to the issuer’s accounting and tax records.\u003C/p>\u003Ch2>5. Examine the company’s actual business activity\u003C/h2>\u003Cp>Qualification depends on how the corporation used its assets during substantially all of the shareholder’s holding period, not merely on what it did at the financing closing. An issuer letter prepared on one date is useful evidence but cannot establish future compliance.\u003C/p>\u003Cp>Excluded service fields include health, law, engineering, architecture, accounting, actuarial science, performing arts, consulting, athletics, financial services and brokerage services. Other exclusions cover businesses principally dependent on employee reputation or skill, as well as banking, insurance, financing, leasing, investing, farming, specified extraction activities and operating hotels, motels, restaurants or similar businesses.\u003C/p>\u003Cp>Industry labels are not decisive. A company describing itself as software may still earn substantial revenue from financing, financial services or consulting. Review contracts, revenue by activity, staffing, budgets, product descriptions and board materials to determine what the corporation actually did and how its assets were deployed.\u003C/p>\u003Cp>Ask the issuer to update the analysis after a material pivot, acquisition, asset sale or prolonged change in cash deployment. Working capital and research-related assets can involve specialized rules, so unusually large cash holdings should be reviewed rather than automatically counted as active-business assets.\u003C/p>\u003Ch2>6. Screen secondary sales and corporate redemptions separately\u003C/h2>\u003Cp>A secondary purchase concerns whether the buyer received stock at original issuance. A corporate redemption is different: issuer repurchases within statutory testing windows can compromise stock that otherwise appears eligible. Readers considering a private-company transaction should evaluate these tax questions separately from \u003Ca href=\"/media/buying-private-company-shares-access-restrictions-and-exit-risks-explained\">transfer restrictions and exit risks\u003C/a>.\u003C/p>\u003Cp>The \u003Ca href=\"https://www.hklaw.com/en/insights/publications/2025/10/redemption-limitations-remain-a-trap-for-the-unwary\" target=\"_blank\" rel=\"nofollow noopener\">continuing redemption tests\u003C/a> include a four-year window covering purchases from the tested shareholder or related persons and a separate two-year company-wide window in which redemptions can become significant when they exceed 5% of corporate equity value measured at the beginning of that period. Treasury regulations contain de minimis and transaction-specific exceptions, but their application requires amounts, ownership relationships and valuations.\u003C/p>\u003Cp>Request the issuer’s repurchase ledger for the full periods surrounding each tested issuance. Preserve seller identities, related-party information, amounts paid, contemporaneous equity values, board approvals and the stated reason for each transaction. Because both lookback and post-issuance periods matter, an initial assessment may need to remain open while the company continues monitoring repurchases.\u003C/p>\u003Cp>Do not assume a tender offer, employee buyback or founder-liquidity transaction is harmless because it was commercially routine. Its label does not resolve the redemption rules, and a valuation measured at the financing closing may not be the valuation required for the test.\u003C/p>\u003Ch2>7. Calculate holding periods and caps lot by lot\u003C/h2>\u003Cp>Start the holding-period analysis from the legally relevant stock acquisition date, subject to any applicable tacking rule. The date you joined the company, received an option, signed a term sheet or invested through a convertible instrument may not be the stock acquisition date.\u003C/p>\u003Cp>For each contemplated disposition, identify the applicable acquisition regime and completed holding period. Apply the potential exclusion percentage only after the stock passes every other requirement. Earlier stock does not receive the newer partial benefits merely because its sale occurs after the amendment.\u003C/p>\u003Cp>Then calculate the per-issuer gain limitation separately. The basis alternative uses adjusted basis determined under specific statutory rules; it is not a multiple of the sale price. Prior Section 1202 exclusions involving the same issuer can also reduce the available dollar limit.\u003C/p>\u003Cp>A useful model should show proceeds, adjusted basis, gain, applicable exclusion percentage, remaining per-issuer limit and potentially taxable balance. Label the result as conditional until an adviser confirms the underlying facts and legal treatment.\u003C/p>\u003Ch2>8. Request them while finance personnel, outside counsel and historical systems remain available, and refresh the file following major financings, conversions, acquisitions, business pivots and tender offers.\u003C/p>\u003Cul>\u003Cli>\u003Cstrong>Acquisition:\u003C/strong> award or purchase agreement, exercise notice, certificate, ledger entry, payment evidence, compensation records and relevant tax elections.\u003C/li>\u003Cli>\u003Cstrong>Corporate status:\u003C/strong> charter, tax-classification records, returns and a timeline of conversions and reorganizations.\u003C/li>\u003Cli>\u003Cstrong>Gross assets:\u003C/strong> calculations immediately before and after issuance, supporting ledgers, bank records, property schedules and controlled-group analysis.\u003C/li>\u003Cli>\u003Cstrong>Business activity:\u003C/strong> periodic asset-use analysis, operating descriptions, contracts, revenue breakdowns, payroll data and records supporting treatment of cash or research assets.\u003C/li>\u003Cli>\u003Cstrong>Redemptions:\u003C/strong> repurchase ledger, seller relationships, valuations, approvals and analysis of any claimed exception.\u003C/li>\u003Cli>\u003Cstrong>Disposition:\u003C/strong> sale agreement, closing statement, basis schedule, prior Section 1202 claims involving the issuer and records of any alternative rollover election.\u003C/li>\u003C/ul>\u003Cp>A dated company representation or QSBS memorandum can help, but retain the evidence beneath it. Such a document does not bind the IRS and may omit shareholder-specific transfers, basis, holding periods, previous exclusions or state tax treatment.\u003C/p>\u003Ch2>9. Turn the worksheet into a tax position\u003C/h2>\u003Cp>Give the lot-by-lot worksheet and evidence file to a qualified tax adviser before committing to a sale, tender, trust transfer, option exercise, conversion or restructuring. Ask the adviser to distinguish acquisition-date rules from issuance-date rules and identify every unresolved factual assumption.\u003C/p>\u003Cp>The final review should address the federal exclusion, reporting, any alternative rollover strategy and the law of the relevant state.
